Shares of BSE Ltd received a vote of confidence as global brokerage JPMorgan upgraded the premier exchange operator to Overweight from Neutral, citing expectations that disruptions caused by the Closing Auction Session (CAS) framework will subside following corrective measures proposed by the Securities and Exchange Board of India (SEBI).

While upgrading the stock's rating, JPMorgan adjusted its target price down to Rs 3,950 from Rs 4,090 to account for near-term volume moderation. Despite the trimming, the new price objective represents an upside potential of nearly 16% compared to recent closing prices around Rs 3,390.

The CAS Overhang and SEBI's Course Correction

The regulatory intervention follows friction witnessed in cash and derivatives trading after the market regulator introduced CAS on August 3. Designed to align India's market infrastructure with global practices by consolidating late-session liquidity to establish closing prices, the framework replaced the traditional 30-minute volume-weighted average price (VWAP) calculation for stocks with derivatives.

However, using auction-clearing prices to determine final derivative settlement prices on expiry days triggered sharper volatility and thinned auction participation, which impacted option volumes and weighed heavily on exchange revenues.

JPMorgan observed that SEBI's recent consultation paper serves as a direct policy response to these market disruptions. The proposed interventions address core pain points highlighted by market participants, including:

  • Reworking the expiry-day derivative settlement methodology, potentially reintroducing VWAP-based or hybrid benchmarks to prevent outsized swings.
  • Removing the automated cancellation of limit orders placed outside the ±1% reference band during the auction window.
  • Enabling unexecuted iceberg orders to seamlessly transition into the CAS window to deepen available liquidity.

Dual Recovery: Regulatory Fix and Market Familiarity

JPMorgan highlighted that the CAS overhang will dissipate through two distinct channels: regulatory rule corrections and behavioral adaptation by traders. While regulatory adjustments through SEBI's proposed norms can be instituted promptly, the brokerage noted that broader market familiarity with the auction mechanics will evolve over time, paving the way for a steady revival in derivative and cash trading volumes.

The upgrade comes at a crucial juncture when broader market views on BSE remain divided. While peers such as Jefferies and Bernstein have voiced caution due to elevated valuations and potential peaks in market-share expansion, JPMorgan's stance reflects optimism that structural growth drivers for India's exchange ecosystem remain intact once settlement uncertainties are resolved.

Shares of BSE Ltd have exhibited resilient long-term momentum despite recent volatility, delivering gains of over 28% year-to-date and climbing more than 50% over the trailing 12-month period. For Indian investors, regulatory clarity on derivatives settlement is expected to serve as a key catalyst in restoring trading volumes across Sensex derivatives contracts.
